DooPrime: Application and Limitations of Fibonacci Retracement

The Fibonacci Retracement is often used in trading and is a key technical indicator in the market to identify support and resistance levels. At the same time, the Fibonacci Retracement is a cost-based and simple technical tool that can be used well by even beginner-level traders. Todayforeign exchange trading platformThis article will introduce you to how Fibonacci retracement lines are used in trading and their limitations.

DooPrime: Application and Limitations of Fibonacci Retracement Line (Figure 1)

What is a Fibonacci retracement line?

The name Fibonacci Retracement may not have been heard by many friends, but I believe everyone is familiar with the Fibonacci series. By analyzing past historical data, it can be found that whether prices rise or fall, where support and resistance levels appear, most of them will be right at the three levels of 38.2%, 50% and 61.8% of the Fibonacci retracement line, and these proportions are also several key positions of the Fibonacci series. Therefore, most traders will use the Fibonacci retracement line to judge the support and resistance levels of a market.

The usage of Fibonacci retracement lines

No matter whether it is in the process of rising or falling, the three positions of 38.2%, 50.0% and 61.8% are the most common, while the accuracy rate of 38.2% will be lower, and the most likely is 61.8%. That is to say, the price may break through easily at 38.2%, but there is a high possibility of reversal at 61.8%.

The chart shows how the dollar index uses the Fibonacci retracement line in a downtrend

The point here is that we chose point B for the highest point, not point A. You may ask why B? A is the highest point.

Here it needs to be explained that theoretical knowledge cannot be applied rigidly, and it must be flexible in practical operation.

And to be clear: all indicators follow price movements, rather than prices changing with changes in indicators.

If you choose point A as the recent high, you will find that the three horizontal lines of 38.2%, 50.0% and 61.8% have no obvious support and resistance. But when we choose B as the recent high, everything is obvious.

Finally, we also need to explain that the application of the Fibonacci retracement line is mainly auxiliary and cannot be used as a tool to judge the price trend alone. It still needs to be combined with other indicators to have a better judgment result.

The Limitations of Fibonacci Retracement Lines

Like any other tool, it has its limitations as follows:

Subjectivity: The choice of highs and lows may be different, which may result in different retracement levels and different trading decisions.

False signals: It can generate false signals, and the price may temporarily break through a key retracement level, but then quickly return to its original direction, which can lead to a trading failure.

Not for sideways markets: Fibonacci retracements are based on the idea that prices move in a trend, but in sideways markets, prices tend to move horizontally. This makes retracement levels less useful in these conditions and can lead to wrong signals.

Lack of Confirmation: Traders should combine it with other indicators or instruments, such as trend lines, volume, or moving averages.

Technical analysis only: Fibonacci retracements are based on the study of past prices and are therefore limited to technical analysis. It does not incorporate any basic information such as economic data, company finances, etc.

Overreliance: Some traders rely too much on Fibonacci retracement lines, which can lead to missing other important factors and may result in poor trading performance.

Technical traders should never simply use Fibonacci retracement values as a measure of support and resistance, as they do not rely on these values. At best, support and resistance values can be used as determinants if they are accompanied by recognizable candlestick patterns. A sensible Forex trader takes into account some seemingly unrelated additional factors before making a trade.
