The Federal Reserve is expected to maintain interest rates unchanged, and the market is concerned about inflation and economic growth risks

The Federal Reserve is expected to keep interest rates unchanged as economic uncertainty prompts policymakers to stay on the sidelines. The Federal Reserve will announce its interest rate decision on Wednesday,AUSFOREX official websiteThe market generally expects it to continue to maintain a base rate range of 4.25% -4.5% unchanged.

The decision was largely influenced by slowing US economic growth and heightened trade concerns, with the cooling in economic activity leaving policymakers with more time to monitor market developments, although inflation remains above the 2 per cent target.

"Uncertainty about the policy path makes it difficult for Fed officials to make a clear plan for rate adjustments," said Diane Swank, chief economist at KPMG. "There is currently a significant divergence between market expectations for the timing of rate cuts and the Fed's cautious stance."

Inflationary pressures persist, economic growth slows and the Federal Reserve faces a policy dilemma. The latest data showed that US consumer confidence fell, stock market volatility increased, and uncertainty over trade policy added to market concerns about the economic outlook.

The Federal Reserve is expected to maintain interest rates unchanged, and the market is concerned about inflation and economic growth risks (Figure 1).

According to market surveys, Federal Reserve officials expected two rate cuts in 2025 in their December projections, but the current economic situation may prompt them to adjust their expectations.

"The market is expecting a more aggressive rate cut than the Fed is predicting," said Kathy Bosjanchi, chief economist at Nationwide. "Despite slowing growth, the Fed is likely to remain more focused on inflation risks than an immediate shift to easing."

Key factors in interest rate decisions: trade policy and inflation expectations. Recent market jitters over changes in trade policy are influencing the Federal Reserve's policy stance.

On the one hand, the new tariff measures and their impact on the supply chain are still unclear, which could cause fluctuations in economic data in the coming months. On the other hand, long-term inflation expectations have risen for three consecutive months and reached a three-decade high.

"The Fed is likely to view the impact of trade policy as a short-term factor rather than a long-term driver of inflation," said one market analyst. "But if consumer confidence continues to decline and the growth outlook deteriorates, the Fed may have to reassess the urgency of rate cuts."

The balance sheet adjustment may come into focus, with the market focusing on the impact of the Federal Reserve on the bond market. At present, the Federal Reserve is still engaged in quantitative tightening (QT), that is, tightening liquidity by reducing the amount of bonds held on the balance sheet.

However, the market expects that the Federal Reserve may slow down this process in the coming months, or even stop it altogether, in response to possible liquidity problems in fiscal markets.

"If there is significant stress in the bond market, the Fed may have to adjust its balance sheet policy," said one Wall Street strategist. "This could have an indirect impact on interest rate movements."

Markets are waiting for Mr. Powell to speak, looking for a clear signal on interest rate policy. After the meeting, Federal Reserve Chairperson Jerome Powell will answer questions about the path of interest rates, the impact of trade policy and the economic outlook at a news conference.

Markets will be watching his words closely to determine whether the Fed will initiate a rate cut in the second half of the year or maintain current policy until inflation falls further.

The Fed faces a complex policy environment, with slowing economic growth and inflationary pressures coexisting, making it necessary to carefully weigh its interest rate decisions. At present, although the market expects that the time of interest rate cut may be brought forward, the Federal Reserve still prefers to stay on the sidelines.

In the coming months, the actual impact of trade policy, the recovery of consumer confidence, and the direction of inflation will all be key factors in determining interest rate adjustments.
